Conditional and Dependent Credit Migrations in a Factor Model Copula Framework

چکیده

We review different methods for simulating credit migrations in a nonparametric and discrete or continuous-time Markov chain framework. We suggest the application of a factor model approach in combination with the use of copulas for the joint dynamics of credit rating changes. While there are several applications of copulas in credit risk for modeling joint defaults, it lacks of the same interest towards modeling dependence in rating migrations. It is well-known, however, that the risk of a credit portfolio is not dependent only on the defaults but also on rating upgrades and downgrades. In a simulation study, we illustrate the effects of considering dependencies in credit migrations for an exemplary loan portfolio. Hereby, we do not only examine default or loss figures for the portfolio, but also the distribution of ratings by the end of the simulated period. Our findings illustrate quite large differences between the different approaches: not only the fact whether dependence is accounted for but also the choice of the copula affects loss figures and the distribution of ratings. Also extreme outcomes for credit migrations like they have been observed during times of a financial crisis can be modeled introducing an adequate level of dependence. The approach may be in particular helpful for scenario analysis and stress testing in credit risk management.

A credit policy approach in a two-warehouse inventory model for deteriorating items with price- and stock-dependent demand under partial backlogging

Advertisement of the product is an important factor in inventory analysis. Also, price and stock have an important role to attract more customers in the competitive business situations. Trade credit policy is another important role in inventory analysis. We have combined these three factors together in a two-warehouse inventory model and represented it mathematically. In addition, we have added...

Correlated Defaults of UK Banks: Dynamics and Asymmetries

We document asymmetric and time-varying features of dependence between the credit risks of global systemically important banks (G-SIBs) in the UK banking industry using a CDS dataset. We model the dependence of CDS spreads using a dynamic asymmetric copula. Comparing our model with traditional copula models, we find that they usually underestimate the probability of joint (or conditional) defau...

Double Default Correlation

Copula functions have become standard practice for pricing multi-name credit derivatives. Marginal default distributions are often chosen by using a simple deterministic intensity function. It is wellknown that this approach only generates default time correlation and, apart from jumps due to default events, does not generate correlation between the conditional default intensities, or the condi...

Modelling Dependent Defaults

We consider the modelling of dependent defaults in large credit portfolios using latent variable models (the approach that underlies KMV and CreditMetrics) and mixture models (the approach underlying CreditRisk). We explore the role of copulas in the latent variable framework and show that for given default probabilities of individual obligors the distribution of the number of defaults in the p...

Analysis of Dependency Structure of Default Processes Based on Bayesian Copula

One of the main problems in credit risk management is the correlated default. In large portfolios, computing the default dependencies among issuers is an essential part in quantifying the portfolio's credit. The most important problems related to credit risk management are understanding the complex dependence structure of the associated variables and lacking the data. This paper aims at introdu...
